Return on Equity (ROE) Explained: What It Tells You About Management Quality

Two companies in the same sector report the same net profit of Rs 100 crore for the year. You look at the balance sheets and discover the first company needed Rs 500 crore of shareholders' equity to generate that profit, while the second needed Rs 1,000 crore. On the face of it, both companies are equally profitable. In every meaningful sense, however, they are not.
The first company earned 20 percent on the equity deployed. The second earned only 10 percent on twice as much. The difference is not luck or sector conditions; it reflects decisions made by management over years about how efficiently they deployed the capital shareholders entrusted to them. Return on equity, consistently high over time, is one of the best single measures of whether those decisions were good ones.
This article explains what ROE is, how to decompose it into its three underlying drivers using the DuPont framework, why a high ROE is not automatically good if it is driven by the wrong component, how ROE compares to the related metric of return on capital employed, and what a sustained, genuinely earned ROE above the cost of equity actually means for a company's value creation.
Return on equity is calculated as net profit divided by average shareholders' equity, expressed as a percentage. Shareholders' equity is book value, the accumulated net worth of the company after subtracting all liabilities from all assets, built up over time through retained earnings and share issuances. ROE tells you how many rupees of profit the company generated for every hundred rupees of equity shareholders had deployed in it.
Using average equity, the mean of the opening and closing balance sheet values for the year, rather than the closing figure alone, produces a more representative result because equity changes during the year through retained earnings, fresh share issuances, or buybacks. A company that issued a large block of shares late in the financial year would appear to have earned a lower ROE against the closing equity number than it actually earned on the equity available for most of the year.

The most useful thing you can do with an ROE figure is not to compare it to a threshold and call the company good or bad. It is to ask which of the three underlying drivers is producing the ROE, because the quality and sustainability of a high ROE depends entirely on where it comes from. The DuPont decomposition breaks ROE into three multiplicative components: net profit margin, asset turnover, and the equity multiplier.
Net profit margin measures how much of every rupee of revenue the company retains as profit after all costs, interest, and taxes. Asset turnover measures how efficiently the company uses its total asset base to generate revenue: a higher asset turnover means the company is extracting more revenue from each rupee of assets it controls. The equity multiplier, which is simply total assets divided by shareholders' equity, reflects how much of the asset base is funded by debt rather than equity: a higher equity multiplier means more leverage.

Two companies can have identical ROEs through entirely different combinations of the three drivers. Understanding which driver is doing the work tells you far more about management quality than the ROE headline figure alone.
An ROE driven by a high net profit margin and a high asset turnover, with a modest equity multiplier, is the most desirable form. It means the business earns strong margins, deploys its assets efficiently, and does not rely on excessive debt to amplify the equity return.
The strongest, most durable franchises in Indian listed markets, particularly well established consumer goods companies, specialty chemicals businesses, and high quality IT services firms, tend to show this pattern: sustained high ROEs earned through genuine operational excellence with a relatively clean balance sheet.
An ROE that is high primarily because of a large equity multiplier, meaning the business carries substantial debt relative to equity, is a different story. The same return on the overall asset base produces a higher ROE as leverage increases, because the denominator shrinks. This can make a mediocre business look like an excellent one when measured only by ROE.
The leverage that inflates the ROE also amplifies risk: if the business faces even a modest earnings decline, the interest payments on the debt must still be met, and the equity holders bear the full impact of that shortfall. Infrastructure companies, real estate developers, and some non banking financial companies that operate at high leverage can show ROE figures that overstate the quality of the underlying business relative to the risk being taken.
An ROE boosted primarily by leverage is like a runner who appears fast because they are going downhill. The gradient is doing some of the work. A business with a genuinely high ROE on a lightly leveraged balance sheet is fast on flat ground.
ROE Versus ROCE: When to Use Each
Return on capital employed addresses the leverage problem in ROE directly by looking at operating profit, which is profit before interest payments, relative to the total capital employed in the business, defined as total assets minus current liabilities, or equivalently as shareholders' equity plus debt. ROCE measures how efficiently the company uses its entire capital structure, debt and equity together, to generate operating profit, independent of how that capital is financed.
For asset light businesses with minimal debt, like many IT services companies and strong consumer brands, ROE and ROCE tell essentially the same story because the equity multiplier is close to one. For capital intensive or leveraged businesses, comparing ROE and ROCE together reveals how much of the ROE is earned from genuine operating performance versus how much is a product of the financing structure. A wide gap between a high ROE and a lower ROCE in the same company is typically a signal worth scrutinising.
Why Consistency Over Time Matters More Than a Single Year
A single year of high ROE can reflect a good business, a good year, a one time gain, or a statistical quirk. A ten year track record of ROE consistently above 15 to 20 percent, maintained through different economic environments, is a substantially more meaningful signal. It indicates that the business has a structural edge, whether in pricing power, cost structure, switching costs, network effects, or distribution, that allows it to earn above average returns on the capital deployed through cycles rather than merely in one favourable period.
Conversely, a company whose ROE fluctuates widely from year to year, or that has achieved a high ROE once or twice but averages far lower over time, is showing that the returns are episodic rather than embedded in the business model. An investor paying a high valuation multiple based on a single strong ROE year is taking a different risk than one paying for a business with a long, consistent track record of earning that return.
What Genuinely Erodes ROE: Management Decisions That Destroy Equity Returns
Some of the most important things ROE reveals are the specific management decisions that erode it over time. Understanding what causes ROE to decline helps frame it specifically as a measure of management quality rather than just a numerical output.
• Large equity dilutions through follow on share offerings at below intrinsic value: these increase the denominator without proportionately increasing earnings, mechanically reducing ROE even if the underlying business is unchanged.
• Capital allocation into low return acquisitions or diversification projects: a company that consistently reinvests profits into ventures earning below its own cost of equity will see ROE trend downward over time as the low return investments compound into the equity base.
• Accumulating cash or liquid investments yielding below the cost of equity: many strong businesses lose ROE to large idle cash balances sitting on the balance sheet earning low fixed income returns, a particularly common pattern among promoter controlled Indian companies that are cautious about debt but reluctant to pay out surplus cash.
• Deteriorating margins from pricing pressure, rising input costs, or competitive intensity without a corresponding response: profit margin compression flows directly into a lower ROE without any change in leverage or asset efficiency.
ROE and Valuation: Why High ROE Businesses Command Premium Multiples
There is a direct mathematical relationship between a company's ROE, its earnings retention rate, and the sustainable growth rate at which it can compound equity value over time. A company earning a 25 percent ROE and retaining 80 percent of its earnings can compound its book value at a 20 percent annual rate purely from internal generation, without needing to raise fresh capital.
This compounding capacity is precisely why the market is willing to pay a high multiple of book value for a business with a consistently high ROE, and why price to book and ROE should be read together rather than separately.
A business trading at 5 times book value with a 25 percent ROE is being priced to deliver returns consistent with that ROE over the long term. A business trading at 5 times book value with a 10 percent ROE is implicitly being priced as though the market expects its ROE to improve significantly, which is a much more speculative bet.
